Can anyone think of a good way to insert files into an image, but in the overlay rather than the ROM/SquashFS?
The image builder doesn't seem to expose this functionality. I'm curious if it is even possible, before I spend time investigating further.

It is not possible.
The overlay is created from scratch in the first boot. It is not part of the image.
